I thought I wasn't recording system sound but if I play media I can hear it back in my recordings, so I guess this means that things like mouse clicks don't get recorded, am I right about that?

Yes, Action! does not record mouse clicks sounds. Did you record microphone during the video recording? Maybe your system sounds has been picked up by your mic.

No, I haven't set up my mic yet, I just assumed that system sound meant mouse clicks, but I played back an audio file in WMP and captured the screen recording and could hear it on playback so have confirmed that I am getting system sound. I think my microphone will probably pick up some mouse click and keyboard tapping noises anyway, so it's more a misunderstanding on my part.
